A demand-side policy using changes in the money supply or interest rates to achieve economic objectives relating to output, employment and inflation.
AIMS
Maintain a low and stable rate of inflation
Causes of high inflation:
Fixes:
- Implementing a contractionary monetary policy
Benefits:
- Slows and reduces inflation
Drawbacks:
- Increased unemployment
- Slowing down the economy because there is a decreased money supply
- Slowing down of production due to reduced money supply
In this example, the FED increased the interest rates by 0.5% in order to decrease inflation, which rose by 8.5% because of the Ukrainian war.
